QUESTION: People talk about ‘cloaking’ what is it exactly?

The process by which your site can display different pages under different circumstances. Primarily used to show a optimized page to the search engines and a different page to humans. Most search engines will penalize a site if they discover that it is using cloaking.

Cloaking is normally done via user agent, or IP (if they are any good). This means that if the useragent is googlebot/2.1 (or any other agent they choose) they get shown one page. If useragent = internet explorer 5.1 then they get another set of content. Done properly there will be no cache, so that rules that out. The only way to catch this bunch out is to configure your browser and surf as googlebot/2.1 (or whatever)

IP cloaking is another animal, and is practically impossible to identify. The content is delivered according to the IP address of the user agent. So anyone, or any spider coming from an address owned by google will be delivered one set of content, while someone outside will see another. (I have said google to illustrate a point, you can set it for any or multiple IP blocks to cover all those owned by search companies).
